FOMC Preview

The federal funds target in the current campaign of rate normalization has undergone seven 25-basis point increases, their dates being December 2015, December 2016, March, June and December of 2017, March 2018 and, most recently, on June 13th at its previous meeting. Today’s announcement at 14:00 EDT will not be accompanied by new forecasts nor followed by a Chairman Powell press conference.

Financial market vital signs are very similar to those prevailing when the Fed tightened in mid-June. The dollar has strengthened by 1.0% against the euro and 1.2% relative to the yen. The 10-year Treasury yield is four basis points higher, and the DOW has risen by an insignificant 0.3%. WTI oil is 1.0% firmer.

Economic fundamentals continue to support rate normalization. The first estimate of 2Q U.S. real GDP growth, 4.1% at an annualized rate, was fastest quarterly advance in fifteen quarters, with the PCE price deflator closer to the central bank’s inflation goal. Growth exceeds its potential, and average hourly earnings, up 2.7% on year, is climbing somewhat more appropriately than earlier in 2018.

Based on incoming data, it’s all systems go on Fed policy normalization. President Trump has used his omniscient twitter bully pulpit to put a brake on the Fed. Actions by politicians to publicly criticize central bank policies often backfire. Like most central banks, the Fed craves an image of independence, without which its policy efforts would likely be undermined. So institutional history suggests that Trump’s remarks will have zero to a slightly counter-impact on Fed action. However, Trump’s history in conflicts of all sorts raise some doubt, especially given the absence of resistance by congressional republicans to a slew of areas where Trumpism deviates from traditional orthodoxy. It can’t be ruled out that Trump appointees on the FOMC may in the future be influenced by the president’s outspoken opinions.

The Fed hasn’t tightened at consecutive meetings and will not break from that precedent today. Most interesting will be if the statement officials release sheds clarity on whether three or four tightenings in 2018 are most likely.
