FOMC Preview

The early May FOMC meeting issued forward guidance to expect 50-basis point interest rate hikes both today and at the next policy review in late July, and that road map was the accepted wisdom until the last few days when moves of 75 basis points suddenly became the new normal. With hindsight, the FOMC should not have begun its sequence of rate hikes with an increase of only 25 basis points in March and a cumulative advance up to early June of just 75 basis points. Measured by the PCE price deflator, U.S. inflation was at 6.3% overall and similar to where such is now when Fed interest rates were first lifted. CPI inflation was at 7.9%, and Russia’s invasion of Ukraine was undermining the possibility of energy or food price pressures fading anytime soon.
Conventional wisdom that monetary authorities could take a patient approach to reducing inflation put insufficient emphasis on other developments that were happening. Although welcomed at first, wage growth had accelerated to a historically high level. It turned out that supply disruptions reflected structural changes like just-in-time inventory management, outsourcing of manufacturing to countries not aligned with the U.S. politically, and decades of greater and greater corporate globalization. Another tactical error was taking too much comfort from measures of medium-term price expectations that suggested inflation would settle back on its own. Expectations are more of a lagging than a leading indicator, and now finally such are starting to follow actual inflation upward.
The uniqueness of the current period with two huge and unforeseen shocks — the pandemic and then Russia’s invasion — is only being fully comprehended now. This double blow has rendered historical precedents not very useful in discerning how the economy is likely to evolve. There is the despair, too, that America is unraveling politically and socially in ways that undermine its ability to manage crises. The only alternative to massive fiscal and monetary stimulus when the pandemic struck was accepting an economic depression, but the legacy of the economic support in 2020 and 2021 is too much demand relative to supply in 2022. A strong dollar played further into the patience motif. When inflation became a chronic problem in the 1970s, dollar weakness was both cause and result of that dynamic. The longer inflation remains well above inflation, the harder and longer it will take to bring such back under control. It’s not enough to rationalize that monetary policy — being the wrong tool to fix the supply shortages — can take a gradual approach. It falls on monetary policy to do the unpleasant task of accepting a recession of unknown length until demand throttles and becomes better aligned with supply.
75 basis points is the new norm, and even that may need to be exceeded.
