FOMC Preview

Federal Reserve officials have repeatedly signaled that a cycle of many interest rates increases will begin after today’s FOMC meeting, and any initial incremental rise other than 25 basis points would be a huge surprise. Purchases of of Treasury and agency mortgaged-backed securities are already on schedule to end after this month.

The previous cycle of interest rate cuts preceded the pandemic’s onset. Three reductions totaling 75 basis points  in 2019 had reduced the fed funds target to a range of 1.5-2.25%, and the current range of 0 to 0.25% has been in place since cuts made on March 15, 2020.

Since the last FOMC meeting exactly seven weeks ago, Russia has invaded Ukraine and unleashed unthinkable loss of life and damage to property there, while the Omicron Coronavirus wave has subsided greatly in the United States. U.S. growth and the labor market have proven more resilient than expected and been overly strong for an economy whose rate of CPI inflation has risen to 7.9% from 1.7% a year ago and whose personal expenditure price deflator had climbed to 6.1% by January from 5.6% two months earlier. Since that meeting, the 10-year Treasury yield has climbed 39 basis points. The dollar has appreciated 2.5% against the euro and 3.5% versus the yen. Share prices had experienced several very large daily losses, but the DOW on balance is just 2.0% lower now. The price of West Texas Intermediate oil came under intensifying upward pressure and rose 9.9%.

There will be much for investors to learn today about U.S. monetary policy going forward. How prepared are officials to tighten in increments greater than 25 basis points? What’s the plan regarding a reduction of the central bank’s balance sheet? What’s the new inflation projection, which needs to be raised rather significantly to retain credibility? How low do officials see unemployment falling, and will the forecast of growth be lowered in response to a more aggressive normalization process and the uncertainty created by Europe’s first big war since the 1940s?
