FOMC Preview

Striking the appropriate stance of U.S. monetary policy at this particular juncture is a very complicated undertaking. The FOMC statement  will be followed by Chairman Powell’s press conference beginning 30 minutes later at 18:30 GMT. The full effect of extensive policy tightening already undertaken has not been felt, and inflation has fallen significantly below last year’s peak. However, there’s still a long way for inflation to recede before defined price stability is restored. The U.S. labor market remains very tight by numerous metrics, and employment is effectively maximized.

The big complication now isn’t posed by the usual dual mandates. In any short-term time perspective, those missions of price stability and full employment ought to be subordinated to the lender-of-last-resort role of preserving financial market functionality when such is under threat. The U.S. has seen three banks fail since March whose collective assets exceed the total of all failed banks in the sub-prime mortgage lending crisis. The rot now is not believed to be as pervasive as then, and the propensity to infect other countries’ financial markets appears smaller than then. But the severity of that crisis was also way under-stated at first. At a scheduled meeting on August 7, 2007, the federal funds target was left unchanged at 5.25% (its level since June 2006 and the ceiling of the new current target range if the FOMC today announces a 25 basis point rate hike as is widely expected).

Ten days after the scheduled meeting of August 2007 and amid the spreading distress in markets, the Federal Reserve issued a special, but spectacularly brief, comment on the crisis:

Financial conditions have deteriorated, and tighter credit conditions and increased uncertainty have the potential to restrain economic growth going forward. …The FOMC judges that the downside risks to growth have increased appreciably. The Committee is monitoring the situation and is prepared to act as needed to mitigate the adverse effects on the economy arising from the disruptions to financial markets.

A 50-basis point rate cut to 4.75% was authorized on September 18, but 2007 ended with the rate still pretty elevated at 4.25%. By end-April 2008, it was cut to 2.0%, but officials then inexplicably paused. When Lehman Bros. collapsed in early September 2008, the FOMC conferred on September 16th but still decided the situation did not quite warrant cutting the 2.0% interest rate immediately, citing “upside risks to inflation spurred by earlier increases in the prices of energy and some other commodities.”

The Fed handled the financial crisis of 2007-08 very badly at first. Current Chairman Powell has often said lately that in the currently complicated situation that policymakers will need to be nimble. The mistakes made 15 years ago through to the collapse of Lehman Bros and right after were ones of acting conservatively in a fast-moving situation. That rigidity gave way late in 2008 to very creative policy-making that saved the U.S. and world economy from a possible downturn of the scale of the Great Depression or worse.

Today’s policy review will be not include updated forecasts. Most attention will be on Chairman Powell’s press conference starting at 14:30 EDT. Investors are looking for clarity on future policy but probably will not get the specificity they want. Equally important, they will be assessing Powell’s demeanor for reassurance that Fed officials understand the current situation and how to best address current imbalances and risks.

Compared to market vital signs at previous FOMC meetings as can be seen in the table below, the dollar currently is at its weakest level against the euro since the meeting in January 2022. The 10-year Treasury yield was last as low as now when the committee met in July 2022, and WTI oil has not  been as low as this time since the meeting in August 2021.
