FOMC Preview

The Federal Open Market Committee is widely expected to enact its second 25-basis point increase in the federal funds target of 2018 and the seventh since December 2015. That will bring the target ceiling to 2.0% for the first time since a cut in October 2008 just four weeks after the collapse of Lehman Brothers. And it will also keep open the option of raising the target this year as many as four times, even though the prevailing opinion at the central bank until recently had been that three increases would be the likeliest number of moves this year.

Today’s FOMC statement at 18:00 GMT will be accompanied by updated forecasts and followed by Chairman Powell’s press conference starting at 18:30 (14:30 EDT). The previous dot-plot of individual member expectations regarding the future path of the fed funds target on March 21st left the end-2018 median expectation unchanged at 2-2.5% but raised the end-2019 to 2.9% from 2.7% and end-2020 level to 3.4% from 3.1%. This time, it seems like the end-2018 median expectations will be raised as well in light of CPI inflation that rose to 2.8% overall in May (and 2.2% core) from 2.2% and 1.8% core three months ago. Moreover, President Trump’s use of big tariffs has clear inflationary implications, and U.S. monetary officials will want to ensure that second-order price and wage hikes caused by accelerating imported inflation do not ensue.

The table below compares current vital market indicators to those prevailing at the time of previous FOMC statements. Since the last statement released May 2, the dollar has advanced 1.5% against the euro and 0.4% versus the yen, which is not enough to neutralize tariff-induced inflation. The 10-year Treasury yield has barely changed. Likewise, a 2.3% net dip in the price of WTI crude oil since May 2 isn’t very meaningful. A 5.1% advance of the DOW continues to reflect in part the reduction of corporate taxes. Ironically, the resilience of share prices has emboldened President Trump to act even more controversially than before especially in pursuit of a protectionist trade policy.
